The use of borrowed capital to increase the potential return on an investment. While leverage can amplify gains when investments perform well, it also magnifies losses and increases the risk of financial distress. Leverage ratios such as debt-to-equity and debt-to-capital measure the extent of borrowing. Optimal leverage balances the tax benefits of debt against the costs of financial distress.
