English Definition
The effective rate at which return is calculated by adding each period's interest to principal, so that, unlike a simple rate, interest itself earns interest; at the same nominal rate a higher compounding frequency raises the effective cost. Because project-finance pricing is usually built as a margin over a floating benchmark such as SOFR, whether compounding is done daily or in arrears changes the total service materially. The failure to state the compounding convention precisely in the term sheet is a quiet but recurring source of post-closing interest disputes, which is why calculation agents insist on a worked example annexed to the agreement.
